Alpine makes a changer that plays MP3's and you can get an adapter to plug it directly into your factory head unit. I assume since you can control the CD with the steering wheel controls on the Alpine changer you should also be able to change MP3's.

Just some advice when you burn your MP3 cds, make sure it is 192 kbps or higher, you can't hear the difference between that and the smaller 128kbps on computer speakers or headphones but you notice in your car if you have an mp3 deck. Even at higher quality you can still fit a hell of a lot more songs.
For details on the installation of the ALPINE CHA-S634 MP3 capable CD stacker using various bus adaptors, refer to http://www.bm3w.co.uk

I cornered PhatNoise at Bimmerfest and I will be receiving one of their MP3 storage systems to install and review...
I will let you know how it works out...

I liked the phatnoise idea, but I didn't like the fact that it has a voice interface rather than an LCD interface:

Unless it's a really really sexy voice, I'd prefer the screen.
I'm currently hacking away on an ipod; I've dissected its remote and am now working on learning the bmw Ibus - the goal is that I can control it with the steering wheel buttons. It looks like putting text of the radio is easy, but I can't get the text out of the ipod without hacking its firmware (and maybe a bit of its hardware, too). So, my solution will probably be to just mount the ipod within site of the driver's seat.
Here's a good overview of the ibus: http://www.openbmw.org/bus/, but a better explantion is in the HackTheIBus yahoo group (non-selective membership only): http://autos.groups.yahoo.com/group/HackTheIBus/
